Minimum viable LBO model
A basic LBO model needs entry valuation, sources and uses, an operating forecast, debt and interest, cash available for repayment, exit value, and sponsor returns. Each component should be simple enough to explain and complete enough to prevent false returns.
Entry and uses
Calculate equity purchase price from diluted shares and offer value. Add debt refinancing, fees, and minimum cash. Include debt-like items or rollover according to the case.
Financing sources
Model each debt source, rollover, seller financing, and sponsor equity. Sponsor equity balances sources and uses. Leverage should be supported by cash flow and market feasibility.
Operating forecast
Forecast EBITDA and the items required to reach cash: taxes, capex, working capital, interest, and other obligations. Use the business’s real drivers rather than a flat growth assumption if the prompt provides detail.
Debt schedule
Each tranche should have opening balance, interest, amortization, cash sweep, PIK, maturity, and ending balance. Apply cash in the correct priority and maintain minimum cash.
Exit
Calculate exit EBITDA or another metric, apply an exit assumption, subtract remaining debt and claims, and determine sponsor equity proceeds. State whether the exit multiple is equal to, below, or above entry and why.
Returns
Calculate MoM and IRR. Test holding periods and exit multiples. Show the amount of return generated by operating growth, debt paydown, and multiple change.
Model checks
Sources equal uses, debt never repays beyond available cash, cash doesn't fall below the defined minimum without a revolver, and ending debt reconciles. The model should remain stable when assumptions change.
Simple numeric illustration
Assume a company has $50 of EBITDA and is purchased for 10.0×, or $500 of enterprise value. The transaction uses $300 of debt and $200 of sponsor equity before fees. Over five years, EBITDA grows to $70 and cumulative cash flow repays $120 of debt, leaving $180. At the same 10.0× exit multiple, enterprise value is $700 and sponsor equity proceeds are $520. The result is 2.6× MoM and roughly a low-20s IRR.
The illustration shows three return sources: EBITDA growth increased enterprise value, cash flow reduced debt, and the multiple didn't change. If the exit multiple fell to 8.0×, enterprise value would be $560 and equity proceeds $380, demonstrating how valuation compression can offset operating improvement.
Why fees and timing matter
A real model includes transaction and financing fees, taxes, interim cash, management equity, and potentially add-on acquisitions or dividends. These items can materially change sponsor equity and returns. The basic model is a foundation, not the final underwriting.
